Cash Balance Pension Plans: How High-Income Business Owners Can Defer $200,000+ Per Year in Tax-Deductible Retirement Contributions
For business owners earning $500,000 or more per year, the 401(k) contribution limit ($23,500 employee deferral plus up to $46,500 employer profit sharing, for a $70,000 combined maximum in 2025) leaves hundreds of thousands of dollars in income exposed to the top 37% tax bracket. A cash balance pension plan solves this problem by allowing contributions that can exceed $300,000 per year for older business owners. Under IRC 401(a), a cash balance plan is a qualified defined benefit plan where the employer promises each participant a specified contribution amount (the “pay credit”) plus a guaranteed interest rate (the “interest credit”) each year. The plan’s actuary determines the required contribution based on the promised benefit, the participant’s age, and the assumed investment return. Because the maximum benefit at retirement is $280,000 per year (2025), and because older participants have fewer years to fund that benefit, the annual contribution for a 55-year-old can be three to five times larger than the contribution for a 35-year-old. This makes cash balance plans the single most powerful tax-deferred savings vehicle for high-income business owners approaching retirement age.
Cash balance plan vs. 401(k) contribution comparison (2025):
| Plan Type | Maximum Annual Contribution | Best For |
|---|---|---|
| 401(k) only (employee deferral) | $23,500 ($31,000 age 50+; $34,750 ages 60-63) | All employees |
| 401(k) + profit sharing | $70,000 ($76,500 age 60-63) | Employees up to $350,000 compensation |
| Cash balance plan (alone) | $150,000-$400,000+ (age-dependent) | High-income owners age 45+ |
| Cash balance + 401(k) + profit sharing | $220,000-$470,000+ | Maximum deferral |
Approximate cash balance plan contribution limits by age (2025):
| Age | Approximate Annual Contribution |
|---|---|
| 35 | $80,000-$100,000 |
| 40 | $100,000-$140,000 |
| 45 | $140,000-$180,000 |
| 50 | $180,000-$250,000 |
| 55 | $250,000-$350,000 |
| 60 | $300,000-$400,000 |
| 62+ | $350,000-$430,000+ |
Amounts depend on interest credit rate, compensation, and plan design.
How does a cash balance plan reduce your tax bill?
Which retirement plan allows the highest contribution for a self-employed business owner?
A solo 401(k) or a defined benefit plan typically allows the largest contributions. A solo 401(k) allows up to $23,000 in employee deferrals ($30,500 if age 50+) plus an employer profit-sharing contribution of up to 25% of net self-employment income, for a combined maximum of $69,000 ($76,500 if 50+) in 2024. A SEP-IRA allows employer contributions of up to 25% of net self-employment income (after the self-employment tax deduction), maxing at $69,000. A cash balance or other defined benefit plan can allow contributions exceeding $200,000 per year depending on your age and plan design, making it the best option for high-income business owners over 50. All contributions reduce ordinary income dollar for dollar, though they don’t reduce self-employment tax.
