Tax-Advantaged Employee Benefits for Small Businesses
Employee benefits are one of the most tax-efficient ways for small businesses to compensate workers. A dollar spent on qualifying benefits is worth more than a dollar of salary because many benefits are deductible to the employer AND tax-free to the employee, while salary is deductible to the employer but taxable to the employee (and subject to payroll taxes on both sides). For S-Corp owners, certain benefits (health insurance, HSA contributions) are treated differently than for regular employees, creating planning opportunities. The key is understanding which benefits deliver the most tax leverage.

The tax leverage of benefits vs. salary:
A $5,000 salary increase costs:
- Employer: $5,000 + $383 (employer FICA) = $5,383
- Employee receives: $5,000 - $383 (employee FICA) - $1,100 (income tax at 22%) = $3,517
- Cost to deliver $3,517 in value: $5,383
A $5,000 health insurance contribution costs:
- Employer: $5,000 (deductible, no FICA)
- Employee receives: $5,000 in coverage (tax-free, no FICA)
- Cost to deliver $5,000 in value: $5,000
The health insurance delivers 42% more value per dollar spent.
