Personal Holding Company Tax: How IRC 541 Penalizes C-Corps with Passive Income
The personal holding company tax is a penalty aimed at closely held C-Corporations that function as passive income vehicles for their shareholders. Under IRC 541, a 20% tax is imposed on the undistributed personal holding company income of any corporation classified as a personal holding company. The purpose is to prevent wealthy individuals from parking investments (stocks, bonds, rental properties, royalty-producing assets) inside a C-Corp to defer individual-level tax on the income. Without the PHC tax, a shareholder could accumulate investment income inside a corporation taxed at 21%, defer the shareholder-level dividend tax indefinitely, and enjoy the lower corporate rate on what would otherwise be taxed at individual rates up to 37% plus the 3.8% NIIT. The PHC tax eliminates this benefit by imposing an additional 20% tax on undistributed PHC income, making the effective rate 41% (21% corporate + 20% PHC), which exceeds the individual rate. The solution is straightforward: distribute enough dividends to eliminate UPHCI, which subjects the income to shareholder-level tax (the intended result) and eliminates the PHC tax.
PHC classification tests (both must be met):
| Test | Requirement |
|---|---|
| Income test | 60% or more of adjusted ordinary gross income is PHC income |
| Stock ownership test | More than 50% of stock owned (directly or constructively under IRC 544) by 5 or fewer individuals at any time during the last half of the tax year |
PHC income categories (IRC 543):
| Income Type | PHC Income? |
|---|---|
| Dividends | Yes |
| Interest | Yes |
| Royalties | Yes (unless royalties are 50%+ of adjusted ordinary gross income AND other PHC income is 10% or less) |
| Rents | Conditional (PHC income UNLESS rents are 50%+ of adjusted ordinary gross income AND other PHC income is 10% or less of ordinary gross income) |
| Annuities | Yes |
| Personal service contract income (where a specific individual must perform) | Yes |
| Produced film rents | Conditional |
