Tax Planning for SaaS and Software Companies: R&D Credits, IRC 174 Capitalization, and Revenue Recognition
Software and SaaS companies are among the most affected by the IRC 174 capitalization requirement that took effect for tax years beginning after December 31, 2021. Under the pre-2022 rules, software development costs could be immediately deducted under IRC 174 or under Rev. Proc. 2000-50 (which allowed expensing of internally developed software). The Tax Cuts and Jobs Act changed this by requiring all specified research and experimental expenditures to be capitalized and amortized over 5 years (domestic) or 15 years (foreign), using the midpoint convention. For a SaaS company spending $1,000,000 annually on developer salaries and contractor costs, the Year 1 deduction dropped from $1,000,000 to $100,000 (one-half of the first year’s $200,000 annual amortization, due to the midpoint convention), creating $900,000 of phantom taxable income. The One Big Beautiful Bill Act (OBBBA) retroactively restored immediate expensing through new IRC 174A for domestic R&E expenditures, effective for tax years beginning after 2025 (with an optional election for 2022-2025 tax years). The IRC 41 R&D tax credit remains separate from the deduction and provides a credit of up to 20% (regular method) or 14% (alternative simplified credit) of qualified research expenditures above a base amount.
Software company tax provisions:
| Provision | Current Rule (2026+, post-OBBBA) | 2022-2025 Rule |
|---|---|---|
| IRC 174 R&E deduction | Immediate expensing restored (IRC 174A, domestic) | Capitalize and amortize over 5 years (domestic) / 15 years (foreign) |
| IRC 41 R&D credit | 14% ASC or up to 20% regular method | Same |
| Payroll tax offset (startups) | Up to $500,000/year against FICA | Same ($250K pre-OBBBA, $500K post) |
| Stock-based compensation (IRC 83) | Deductible when included in employee income | Same |
| SaaS revenue recognition (IRC 451(c)) | Advance payments recognized ratably or in Year 1 | Same |
| Section 179 (equipment/servers) | $2,560,000 limit (2026 OBBBA) | $2,500,000 (2024) |
| Bonus depreciation | 100% (OBBBA permanent) | Was phasing down under TCJA; 100% restored by OBBBA (acq. after 1/19/25) |
R&D credit calculation (alternative simplified credit method):
| Step | Calculation |
|---|---|
| 1. Current year QREs | Developer salaries + contractor costs + cloud computing (if qualified) + supplies |
| 2. Base amount | 50% of average QREs for prior 3 years |
| 3. Excess over base | Current year QREs minus base amount |
| 4. Credit | 14% of the excess |
| 5. If no prior 3 years | 6% of current year QREs |
How do SaaS companies minimize taxes?
Can small businesses use the R&D credit to offset payroll tax?
Qualified small businesses (gross receipts under $5 million for the current year and no gross receipts for any year before the 5-year period ending with the current year) can elect to apply up to $500,000 of the research credit against their payroll tax liability (the employer’s share of Social Security tax) instead of income tax. This is particularly valuable for startups that have no income tax liability yet. The election is made on Form 6765 and the payroll tax offset takes effect in the first calendar quarter beginning after the date the return is filed. Activities that qualify for the credit must satisfy the four-part test: the activity must be technological in nature, intended to develop or improve a product or process, involve uncertainty, and involve a process of experimentation. Qualified research expenses include wages for employees performing qualified research, supplies consumed in research, and contract research expenses (at 65% of the amount paid).
