IRC 1035 Tax-Free Exchange: How to Swap Life Insurance and Annuity Policies Without Triggering Tax

Written by Yarik Yarosh, CPA (US & Canada) September 5, 2026 · FL CPA license AC61704 · CPA Ontario

Insurance and annuity contracts accumulate value on a tax-deferred basis, and surrendering them for cash triggers income tax on the gain (the excess of the surrender value over the premiums paid, the “investment in the contract”). IRC 1035 provides an alternative: a direct exchange of one qualifying contract for another, with no tax recognition on the exchange. The basis from the old contract carries over to the new one, preserving the tax deferral. This is particularly useful when a policyholder has outgrown their current coverage, when a policy’s internal costs have increased, when newer products offer better features (long-term care riders, guaranteed income), or when the original policy was issued by a company that has weakened financially. The key is that the exchange must be done correctly: direct transfer between carriers, same owner and insured, and the exchange must move “across or down” the hierarchy (life insurance is the top, annuity is the bottom). Going the other direction (annuity to life insurance) doesn’t qualify.

When does a 1035 exchange make sense for your business?

What insurance premiums are tax-deductible for self-employed individuals?

Self-employed individuals can deduct health insurance premiums for themselves, their spouse, and dependents as an above-the-line deduction on Form 1040, which reduces AGI directly. This deduction under IRC 162(l) is limited to your net self-employment income from the business that established the plan, and you can’t claim it for months you were eligible for employer-subsidized coverage through a spouse’s job. Business insurance premiums including general liability, professional liability (E&O), property insurance, and business interruption insurance are fully deductible as ordinary business expenses on Schedule C. Workers’ compensation premiums are deductible as a business expense, and key person life insurance premiums are deductible only if the business isn’t a beneficiary of the policy.
